How does the buff work? Do I need to do anything to activate it?
The buff is active by default for the entire duration of the event. You don't need to do anything to get it. However, if you wish, you can speak to any innkeeper to turn it off and on at will.
Does this work for Timewalking dungeons?
No. Provided info by developers specifies that the drop rate increases do not apply to items that can drop during Timewalking events. The farming must be done in the standard legacy versions of the instances.
Which specific drop rates are increased?
